Nobody in this market is in charge.
No official decides what a kilo of tomatoes should cost.
Yet every stall has a price, and by evening almost everything is sold.
Who chose those numbers?
Buyers and sellers, together.
Here is the plan.
First demand, and the idea behind it.
Then supply.
Then price elasticity of demand — the calculation this paper asks for again and again.
Then income and cross elasticity, and the elasticity of supply.
Then equilibrium.
And last, surplus.
Demand is the quantity buyers are willing and able to buy at each price — willing, and also able to pay.
The law of demand says that when the price rises, the quantity demanded falls, so the curve slopes downward.
Now the distinction the exam tests every year.
A change in the good's own price moves you along the curve.
A change in income, tastes, or a related price shifts the whole curve.
Let's make that difference impossible to forget.
On the left, the good's own price falls.
The dot slides down the same curve to a larger quantity, and the curve itself never moves.
On the right, income rises instead.
Every price now has a new quantity, so the whole curve moves right.
Here is the trap: a price change never shifts the curve.
Look at the full picture of demand shifts — the determinants of demand.
Higher income, a fashion wave, or advertising moves demand right to D one.
Lower income, or a good going out of fashion, moves it left to D two.
Related prices matter too.
If a substitute gets dearer, people switch and demand for this good rises.
If a complement gets dearer, people buy less of both and demand falls.
A larger population also raises demand.
One consumer has an individual demand.
Market demand is every buyer's quantity added up at each price.
Why does demand slope down?
Marginal utility is the extra satisfaction from one more unit.
The first cold drink on a hot day is wonderful.
The second is good.
The fourth is worth almost nothing.
That is diminishing marginal utility.
Because later units are worth less to you, you will only pay less for them.
Utility is the satisfaction you get from consuming a good.
Marginal utility is only the extra satisfaction from one more unit.
Watch the bars fall: the first unit is tall, the fifth is short.
That is diminishing marginal utility on a chart.
Because later units add less satisfaction, you will only buy them if the price is lower.
That is the deep reason the demand curve slopes down.
Now the other side.
Supply is the quantity producers are willing and able to sell at each price.
A higher price means more profit, so firms make more, and the supply curve slopes upward.
Shifts work the same way.
Lower costs, better technology, or a subsidy move supply right.
Higher costs, or an indirect tax, move it left.
Market demand and market supply are simply every buyer and every firm added up.
Now the supply shifts on their own diagram — the determinants of supply.
Lower costs of production, better technology, or a subsidy move supply right to S one.
Higher costs of production — dearer wages, raw materials or rent — or an indirect tax move it left to S two.
The number of firms matters: more firms mean more market supply.
Weather matters for farm goods — a drought cuts harvests and shifts supply left.
Remember the rule: the good's own price is only a movement along the supply curve.
Costs, technology, tax and subsidy shift the whole curve.
Market supply adds every firm at each price.
Knowing the slope is not enough.
A firm needs to know by how much.
Price elasticity of demand measures how strongly quantity answers a price change.
Watch two markets get exactly the same price rise.
On the left the curve is shallow and quantity collapses — elastic demand.
On the right the curve is steep and quantity barely moves — inelastic demand.
Here is the same idea on a clean diagram.
Price elasticity of demand is the percent change in quantity demanded over the percent change in price.
On the left the curve is steep, so the same price fall only brings a small rise in quantity — inelastic demand.
On the right the curve is shallow, so the same price fall brings a large rise in quantity — elastic demand.
Steeper demand means more inelastic.
The formula is on the top of the figure.
Let's calculate one.
The price rises by ten percent, and the quantity demanded falls by twenty-five percent.
Find the elasticity, and classify the demand.
Pause here and try it yourself.
Ready?
Start with the formula: percentage change in quantity, over percentage change in price.
Put the numbers in — minus twenty-five over ten.
That gives minus two point five.
The minus sign is only the law of demand, so ignore it here.
Two point five is bigger than one, so demand is elastic.
Now learn every label.
If the size is more than one, demand is elastic — quantity responds a lot.
If it is less than one, demand is inelastic — quantity responds a little.
If it is equal to one, demand is unit elastic — the percent changes match.
If it is equal to zero, demand is perfectly inelastic — quantity does not change at all.
If it goes to infinity, demand is perfectly elastic — any tiny price rise sends quantity to zero.
Think of petrol.
Drivers need it for work and school, and close substitutes are few in the short run.
So demand is price-inelastic: when the pump price rises, the quantity bought falls only a little.
That is why a tax on petrol raises a lot of revenue for the government without cutting sales much.
The same logic helps firms: if demand is inelastic, a higher price can raise total revenue.
So what decides elasticity?
One question: can the buyer go without, or find something else?
Substitutes come first — few substitutes, inelastic; many close ones, elastic.
Next, necessity or luxury.
Then the share of income: small share inelastic, big share elastic.
And time: with no time to adjust demand is inelastic, but given time buyers find other options.
Habit and addiction also make demand inelastic.
Here is why firms care.
Total revenue is price times quantity.
If demand is inelastic, a higher price loses only a few sales, so total revenue rises.
If demand is elastic, a higher price loses many sales, so total revenue falls.
Governments use the same idea: a tax on petrol raises a lot of money without cutting sales much.
Price is not the only thing that changes.
Income elasticity compares demand with income.
For a normal good, income rises and demand rises, so the answer is positive.
For an inferior good, demand falls instead, so the answer is negative.
Cross elasticity compares demand with the price of another good: positive for substitutes, negative for complements.
Restaurant meals give plus one point five — normal, and a luxury.
Tea and coffee give plus zero point four, so they are substitutes.
Income elasticity of demand compares the percent change in quantity with the percent change in income.
A normal good has a positive answer: as income rises, demand rises — the solid line on the chart.
Necessities have a value between zero and one.
Luxuries have a value above one, so demand grows faster than income.
An inferior good has a negative answer: as income rises, demand falls — the dashed line.
Cheap instant noodles are a classic inferior good.
Firms care because, as incomes grow, demand for luxuries grows fastest.
Let's work the handout numbers.
A person's income rises by twenty percent, and their demand for restaurant meals rises by thirty percent.
Find the income elasticity and classify the good.
Pause here and try it. Ready?
Start with the formula: percentage change in quantity demanded, over percentage change in income.
Put the numbers in — plus thirty over plus twenty.
That gives plus one point five.
Positive and bigger than one, so it is a normal good, and a luxury.
Cross elasticity of demand compares demand for one good with the price of another.
For substitutes the answer is positive: tea gets dearer, so coffee demand rises.
For complements the answer is negative: printers get dearer, so ink demand falls — people use them together.
For unrelated goods the answer is about zero: bread and bicycles do not move together.
Firms watch rivals with this number.
If cross elasticity with a rival is high and positive, a rival price cut will hurt your sales.
One more calculation.
When the price of tea rises by ten percent, the quantity of coffee demanded rises by four percent.
Find the cross elasticity and say how the two goods are related.
Pause here and try it.
Ready?
Start with the formula: percentage change in quantity of A, over percentage change in price of B.
Put the numbers in — plus four over plus ten.
That gives plus zero point four.
The sign is positive, so tea and coffee are substitutes.
Supply has an elasticity too.
It measures how strongly the quantity supplied answers a price change, and it is always positive.
Time matters most.
In the momentary period supply is fixed, so the answer is zero.
In the short run one factor is still fixed, so supply rises a little.
In the long run everything can change, and supply is most elastic.
Spare capacity and stocks help too.
Price elasticity of supply is the percent change in quantity supplied over the percent change in price.
It is always positive.
On the left the supply curve is steep: the same price rise brings only a small rise in quantity — inelastic supply, value below one.
On the right the curve is flatter: the same price rise brings a large rise in quantity — elastic supply, value above one.
Flatter supply means more elastic.
Spare capacity, stocks, and mobile factors all make supply more elastic.
Work one for supply.
The price of a good rises by eight percent, and the quantity supplied rises by four percent.
Find the elasticity of supply, and say whether supply is elastic or inelastic.
Pause here and try it.
Ready?
Start with the formula: percentage change in quantity supplied, over percentage change in price.
Put the numbers in — four over eight.
That gives zero point five.
Zero point five is less than one, so supply is inelastic.
Now put demand and supply on one diagram.
They cross at a single point, and that point is the equilibrium.
The price there is the equilibrium price.
The quantity there is the equilibrium quantity.
At that price, what buyers want to buy is exactly what sellers want to sell.
The market clears.
What if the price sits somewhere else?
Then the market is in disequilibrium.
Set the price too high, and firms want to sell more than buyers will take.
That gap is excess supply, so sellers cut the price.
Set the price too low, and buyers want more than firms will supply.
That is excess demand, a shortage, and buyers bid the price up.
Either way the price is pushed back to the middle.
That is the price mechanism: it signals, it rations, it rewards.
Now shift a curve and watch the equilibrium move.
Incomes rise, so demand for coffee shifts right.
Follow the new crossing point: the price rises, and the quantity rises with it.
If demand fell instead, both would fall.
A demand shift moves price and quantity the same way.
Supply is the mirror.
Better technology cuts costs in the wheat market, so supply shifts right.
The new crossing point is lower and further along: the price falls, and the quantity rises.
A supply shift moves price and quantity opposite ways.
The same diagram sets wages in the labour market, and the exchange rate in the currency market.
Memorise the four cases.
When demand rises and supply stays fixed, both the equilibrium price and the equilibrium quantity rise — that is this figure.
When demand falls, both fall.
When supply rises, the price falls and the quantity rises.
When supply falls, the price rises and the quantity falls.
So a demand shift moves price and quantity the same way.
A supply shift moves them opposite ways.
Always draw the new crossing, then read both axes.
The same demand and supply diagram works in many places.
In product markets it sets the price of goods and services.
In factor markets it sets the price of factors — the demand for and supply of labour set the wage.
In the foreign exchange market, the demand for and supply of a currency set the exchange rate: the price of one currency in terms of another.
Learn one diagram, and you can read all three markets.
One last idea: who gains?
Some buyers would have paid far more than the market price.
What they keep is consumer surplus — the blue area below demand and above the price.
Some sellers would have accepted far less.
Their gain is producer surplus — the orange area above supply and below the price.
Together they are total welfare, largest at the free-market equilibrium.
How do the two areas change?
Watch if demand rises: the price and quantity rise, so producer surplus rises and consumer surplus usually rises too.
Next, if supply rises: the price falls and quantity rises, so consumer surplus rises.
Now if only the price rises while the curves stay fixed, producer surplus goes up but consumer surplus goes down.
Together, consumer surplus plus producer surplus is total welfare.
Total welfare is largest at the free-market equilibrium — that is why the exam asks you to shade both areas on the diagram.
Three marks students throw away.
First, movement or shift — the good's own price moves you along the curve; anything else shifts it.
Second, quote the formula, then interpret the number: below one inelastic, above one elastic, and say what that does to revenue.
Third, get the signs right — substitutes positive, complements negative, an inferior good negative.
